Basically outlook flags are used to Follow up & to Keep track of Records. Generally we either mark messages as 'Unread' or move to a specific folder which requires Attention later or High Importance so that we can easily find the message. Outlook Flags are an alternate for this type of Tasks.

We have multiple categories of flags which resembles the importance of the message to be follow-up and/or work to be complete, for example Red flag resembles High Priority and work to be done immediately/end of the day, similarly Blue flag resembles work can be done in this week and so on.

How to Flag a Message:

In a Message - Click 'Follow up' - You will get number of options available in a drop-down list wherein you can select a option which suits most appropriate for your task

You can mark it as Complete once the task is completed

Fe're using flags in another way. There are 6 people in my team (including me of course), each of us has been assigned a color (blue for me).
Messages incoming into our "group mailbox" are flagged by the user who solves the problem described in the message. (You can select which color will be your default so you don't have to enter the popup menu each time.)
